From the Managing Director’s DeskDinesh Kumar KharaMD & CEO It was a volatile month in September and it alerted all market players to take notice and carefully monitor the situations and its impact on their portfolios. Domestic equity indices – CNX Nifty and S&P BSE Sensex – lost 0.28% and 0.49% in September due to muted domestic and global signals. However, the saving grace was the larger than expected rate cuts by the RBI which cheered the markets and resulted in a healthy recovery from the recent low. Globally, there were a lot of events which added to the woes of the markets. China’s weak manufacturing data renewed anxiety about slowing down of the world’s second largest economy and uncertainty over an interest rate hike after US Federal Reserve left key rates unchanged. There were also concerns about global growth following weak economic cues from US and Eurozone, and S&P downgrading the credit rating for Brazil to junk. Domestically, the biggest disappointment was in form of lower-than-expected growth data with the economy growing at 7% in the June quarter vis-à-vis 7.5% in the previous quarter. Losses were capped after the RBI’s surprise 50 basis points cut in repo rate to 6.75% from 7.25% in its policy meet. Further to cheer up international investor sentiments, the Government clarified that the Minimum Alternate Tax (MAT) will not be levied on Foreign Institutional Investors (FIIs) prior to April 1, 2015 and India emerging as the top FDI destination surpassing China and US in the first half of 2015 cheered investors. Soft domestic consumer and wholesale price inflation numbers, coupled with recovery in the rupee augured well for local indices. Stock-specific developments and sporadic gains in Asian and global equities also boosted sentiment. Asset Management Companies continue to believe and see value in companies and the growth around as for the 17th consecutive month mutual funds have been net buyers of equities, investing close to `8,700 crores. Retail investors, also, 1

have started looking at the longer-term picture and we see robust inflows into ourequity-based schemesOn the investor education and awareness front, we continue to engage withinvestors and distribution partners towards simplifying mutual funds. We firmlybelieve that with just a 9% penetration of Mutual Funds in Indian households, thepotential of turning savers into investors is immense. Our nationwide initiativeson investor awareness through camps, seminars and campaigns are concertedsteps we are taking on this front.I leave behind an interesting quote by the legendary Warren Buffett.\"In the short term, the market is a popularity contest. In the long term, the marketis a weighing machine.”As always, we value your investments and look forward to your continuedpatronage.Best Regards,For SBI Funds Management Private Ltd.Dinesh Kumar KharaManaging Director & Chief Executive Officer 2

Market OverviewNavneet MunotED & CIO Equity markets witnessed higher volatility in September but Sensex closed almost unchanged towards the month-end. Start of the month witnessed jitters of continued global growth worries ahead of the US Fed policy decision, while the latter half was spurred by RBI’s surprise rate action. The Reserve Bank of India surprised the market with a 50bps rate cut, reflecting its comfort with the path of inflation in the next 12-15 months, while recognizing the need to support the economy in an increasingly challenging global backdrop. Weak commodity price outlook in the context of downward bias to global growth, government policy measures on food price management and recent inflation trajectory has provided the central bank confidence to prioritize revival of investment demand with an unanticipated larger policy rate cut. A notable deviation from last few monetary policies was playing down of the importance of Fed actions in RBI’s decision making. While it does affects the Indian economy in terms of foreign inflow, the focus, as governor pointed out, was to strengthen the domestic economy in the face of continued global volatility. There has been a shift in corporate borrowing towards the commercial paper market with bank lending rates dropping much lower than policy rate cuts so far. We expect the monetary transmission to get fast-tracked going forward through the banking channel. Government has complemented the RBI policy with supportive efforts in terms of moderating food prices (slight increments in Minimum support prices and good supply side management of food items), subsidies control and efficient allocation of resources to more productive initiatives such as roads, railways and irrigation. The government with its measured, incremental and steady initiatives has managed to improve the operative template in terms of ease-to-do-business, fair and transparent processes for resource allocation and promoting co-operative Federalism. Government initiatives like “Make in India”, “Digital India”, “Clean India”, “Smart Cities”, and “Housing for all” have gained attention and support from global investors. The USD 31 billion FDI investment into India (higher than USA, China and Japan) in the 1HY2015 and an improvement in competitiveness index are testaments to these efforts bearing fruit. Today, India is an oasis of growth in a tough global setting of falling growth, falling commodity prices, low inflation and slower trade growth. There exist challenges in terms of getting the economy back on track. Real estate sector and corporate balance sheets are strained. Banks balance sheets are stressed with NPAs from previous cycle excesses and await recapitalisation. The monsoon too has been below average, staring at a sizeable deficit. This has a counterbalance from better balance sheets of households, steady flow of FDI investments and an initial trickle from government spending. The government needs to push its envelope further in parliament to get GST reform on-track. Structurally, India is in a state of metamorphosis into an economy with better systemic 3

architecture. We are surely and steadily moving towards a cashless/digital economy. Thisevolution has three critical pillars – upgrading the transaction economy (mobile banking, payment banks, small banks), improving the compliance architecture (taxation, regulation, and surveillance through common IDs) and facilitating the savingsinfrastructure (JAM, DBT, financialization of assets). We feel the delay in rate hike by US Federal reserve has only postponed the inevitable. Itadds an additional leg of uncertainty to already volatile markets. While markets areanticipating the event; the uncertainty on the extent and timing has deferred the marketresponse. We expect markets to stabilize once the event shock of such unwinding getsabsorbed – hopefully before end of the calendar year.Global investors continued their pull out from the emerging markets on the back of lowercommodities, lower crude prices, depleting Forex reserves and concurrent currency falls.India had its share of outflows. FIIs continued to be net sellers once again albeit the pace ofselling came off vis-à-vis that in August. India is an interesting paradox. While itconstitutes part of Emerging market portfolio and hence subject to their vagaries ofallocations; it stands out with definite positive structural trend in terms of policy, sentiments, local flows and better growth and ROE profile. As things stand, at 16x FY16Eand with an embedded two year expected growth of 16%, the market is in a fair value zone. The recency of superior performance of financial assets against the conventional physicalassets has kindled domestic savings to migrate towards equities – which we feel is avirtuous structural change.Going forward, we expect rural consumption to struggle on the back of lower MSP increaseand poor monsoon. However, initial burst of investments that would come fromGovernment spending (by central and state governments as well as PSUs) and FDI stand tooffset the same. We expect FY17 to witness revival in urban consumption on the back oflower interest rates, lower inflation and improved incomes driven by 7th pay commission(wage hike for civil servants), OROP (higher pension benefits for defense personnel) andbetter job growth. On one hand, structural reforms in India are creating traits of a sustainable growthtrajectory in coming years. At the same time, we feel digitization, globalization, emergingdemography and enforced governance are major disruptive forces for corporate India. These forces would create multiple opportunities in the next economic cycle driven by newwinners of “Next India” while questioning the business model of some of the existingplayers. We have embedded this business model challenge in our research processes inboth equities as well as credit universe to remain alert on possible benefactors as well aslosers. In the short term, markets should remain volatile on the back of local issues like Biharelections, monsoon progression, result season performance; and global developments inUS Fed action, China and resultant fund flows. This intermittent volatility is an idealopportunity for a long term investor to benefit both for long term capital appreciation inequities and playing the duration game in the debt markets. We remain well positioned tooffer both the opportunities across our portfolio strategies.Navneet MunotExecutive Director & CIO – SBI Funds Management Private Limited 4
